Quantitative Easing: How the Bank of England Responds to Economic Crises – Kavan Choksi

Quantitative easing (QE) has become a critical tool for central banks, including the Bank of England, in responding to economic downturns and financial instability. Introduced as an unconventional monetary policy, QE involves the large-scale purchase of government bonds and other assets to increase money supply and encourage lending. This policy has been widely used during periods of economic distress, such as the 2008 financial crisis and the COVID-19 pandemic. Economic analysts like Kavan Choksi argue that while QE has helped stabilise financial markets and boost economic activity, its long-term effects remain a topic of debate.

    How Quantitative Easing Works

    1. Purchasing Government Bonds
The Bank of England buys government bonds from financial institutions, increasing the money supply in the banking system. This encourages banks to lend more to businesses and individuals, stimulating economic activity.
    2. Lowering Interest Rates
QE reduces long-term interest rates, making borrowing cheaper for companies and consumers. Lower interest rates encourage investment, home buying, and consumer spending, which can help revive economic growth.
    3. Boosting Asset Prices
By purchasing financial assets, QE drives up their prices, which can lead to a “wealth effect.” Higher stock and bond prices increase the value of investments, making consumers and businesses more confident in spending and investing.

Why the Bank of England Uses QE

    1. To Prevent Economic Collapse
During major financial crises, traditional monetary policies such as cutting interest rates may not be enough to support the economy. QE provides an additional mechanism to inject liquidity into the market when needed.
    2. To Combat Deflation
Deflation, or falling prices, can be harmful to an economy as it discourages spending and investment. By increasing money supply, QE helps to maintain inflation at a stable and manageable level.
    3. To Support Employment
By making borrowing cheaper and encouraging investment, QE helps businesses expand and hire more workers, reducing unemployment rates during economic downturns.

Potential Risks and Criticisms of QE

    1. Inflationary Pressures
One of the biggest concerns with QE is that it can lead to higher inflation. If too much money is injected into the economy without a corresponding increase in goods and services, prices can rise too quickly.
    2. Asset Bubbles
QE can cause artificial inflation of asset prices, such as stocks and real estate, creating financial bubbles that may eventually burst. This can lead to instability in financial markets.
    3. Weakened Currency Value
Increasing the money supply can lead to depreciation of the national currency, making imports more expensive and potentially leading to trade imbalances.

    Conclusion

Quantitative easing has played a crucial role in the Bank of England’s response to economic crises, helping to stabilise financial markets and support growth. However, it is not without risks. As the UK economy continues to recover from past shocks, policymakers must carefully assess the long-term impact of QE and consider strategies to unwind it without causing financial disruption.
